Interest earned on CDs owned directly by an individual is subject to tax at ordinary income tax rates, ranging up to 37% at the top tax bracket in 2023.
Banks and credit unions often charge an early withdrawal penalty for taking funds from a CD ahead of its maturity date. This penalty can be a flat fee or a percentage of the interest earned. In some cases, it could even be all the interest earned, negating your efforts to use a CD for savings.

How to avoid taxes on CD interest. One way to postpone being taxed on CDs is to put them in a tax-deferred individual retirement account (IRA) or 401(k). As long as money placed in a traditional IRA is below the annual contribution limit, interest you earn may be tax deductible.
Taxing CD Yield
Regardless of how the yield is paid out to the investor—it usually goes into another account or is reinvested back into the CD—the money earned is considered taxable on both state and federal levels.
Standard CDs are insured by the Federal Deposit Insurance Corp. (FDIC) for up to $250,000, so they cannot lose money. However, some CDs that are not FDIC-insured may carry greater risk, and there may be risks that come from rising inflation or interest rates.

Why you should put $15,000 into a 1 year CD now?
Unlike traditional or high-yield savings accounts, which have variable APYs, most CDs lock your money into a fixed interest rate the day you open the account. That's why if you suspect that interest rates will soon drop, it can be a good idea to put money in a CD to preserve the high APY you would earn.
While a short-term CD isn't going to net you a fortune, it will allow you to have your money work for you in a way it wouldn't if it were sitting in a checking account or regular savings account. If you put $10,000 into a 3-month CD with an interest rate of 5.10%, your total interest earned would be around $125.
However, federally insured banks and credit unions only insure up to $250,000 per depositor per account ownership category. If you put more than this amount in a single CD, some of your money will be at risk. You can still safely invest more than $250,000 in CDs by opening accounts at multiple financial institutions.
A CD that matures within a calendar year will yield interest income within that year. Longer-term CDs might yield taxable interest income over two or more years. You, the account holder, must pay taxes for each year that interest income accrues.
The most common sources of tax-exempt interest come from municipal bonds or income-producing assets inside of Roth retirement accounts.
You can rollover your 401(k) account into a CD without any penalties or taxes. But you need to make sure you're rolling over into an IRA CD, specifically. And always ensure to roll over into a like-kind account, whether a traditional or Roth retirement account, or you might get hit with a surprise tax bill.
Is there a difference in the taxation of earnings from CDs and bonds? The interest you earn from CDs and bonds will typically be subject to federal income tax. A CD is subject to federal and state taxes, whereas treasury bonds are only taxed federally. Municipal bonds are usually not federally taxed.
If you receive a Form 1099-INT and do not report the interest on your tax return, the IRS will likely send you a CP2000, Underreported Income notice. This IRS notice will propose additional tax, penalties and interest on your interest payments and any other unreported income.
If you opened a CD and specified that the interest accumulate in the CD, you may be allowed to withdraw the accrued interest in the future without an early withdrawal penalty. This can be useful if you need some money, but you don't need any of the CD principal. It can also be useful if interest rates go up.
The short answer is yes. Like other bank accounts, CDs are federally insured at financial institutions that are members of a federal deposit insurance agency. If a member bank or credit union fails, you're guaranteed to receive your money back, up to $250,000, by the full faith and credit of the U.S. government.
How is CD interest calculated?
Monthly compounding is used by many interest-bearing CDs. Under this model, the annual interest rate is divided by 12 (the number of months in a year). The monthly interest earned is then applied to the principal amount, thus increasing your account balance on a set date each month.
If the owner of a CD account passes away, the CD beneficiary can claim that account. This typically means contacting the financial institution where the CDs are held and offering proof of identity. The bank may also need to see a copy of the account owner's death certificate.
CD rates may not be high enough to keep pace with inflation when consumer prices rise. Investing money in the stock market could generate much higher returns than CDs. CDs offer less liquidity than savings accounts, money market accounts, or checking accounts.
The FDIC Covers CDs in the Event of Bank Failure
CDs are treated by the FDIC like other bank accounts and will be insured up to $250,000 if the bank is a member of the agency. If you have multiple CDs across different member banks, each will be protected up to that limit.
Traditionally, in your typical ladder, five-year CDs have a higher yield than one-year CDs. But these days, you're likely to see a CD with a term of around six months to 18 months will likely have the highest yield in your ladder.
